A cost advantage compounds only if the saving reaches customers, customers respond, and the next unit of growth does not consume the value the loop creates.
A Saving Needs a Recipient
Nick Sleep and Qais Zakaria jointly made the investment decisions for the Nomad Investment Partnership from its September 2001 inception until the portfolio was liquidated in 2014. Their authorized collection of partnership letters names both men, documents the portfolio, and develops the idea most associated with Sleep: "scale economics shared."
The phrase describes a distribution rule, not generic customer delight. Higher volume can lower purchasing, fulfillment, software, or fixed costs per unit. Management can retain the saving as margin, lose it to suppliers or competitors, or pass it to customers through lower prices and better service. If customers receive enough value, they may buy more or stay longer, producing more volume and another opportunity to lower cost.
The mechanism can be tested. An analyst needs to locate the saving, identify who received it, measure the customer response, and calculate the capital required for the next turn. A company can report a lower cost without delivering a lower price. It can report rapid growth while warehouses, inventory, marketing, or data centers consume more cash than the growth creates.
Costco Makes the Loop Visible
The Nomad letters describe Costco as a limited-assortment warehouse carrying roughly 4,000 items, operating at low cost, and capping merchandise markup at about 14% at the time. Purchasing and operating savings were returned through price rather than fully retained in merchandise margin. Membership created a separate fee stream; renewal and additional purchases were the customer's reciprocation.
Costco's 2025 Form 10-K records the later operating system. At fiscal year-end the company had 914 warehouses. Membership-fee revenue was $5.323 billion, with renewal rates of 92.3% in the United States and Canada and 89.8% worldwide. Those records are consistent with a durable membership relationship. They do not prove that every renewal was caused by shared scale or that the stock was attractive at every price.
The physical and institutional details matter. Purchasing volume has to become favorable terms; a limited assortment has to move quickly; sites need capital and local demand; employees have to operate warehouses; members must find enough savings to renew. A rival can copy a low-price claim without matching inventory turns, density, buying power, or the membership economics that fund the model.
Culture is an economic control because managers decide where incremental savings go. A later leadership team can raise markups to meet a margin target and harvest the accumulated goodwill. The reported condition may initially improve while the customer loop weakens. Renewal, traffic, price gaps, stock availability, employee turnover, and return on new sites are therefore more revealing together than a margin alone.
Amazon Extends and Complicates the Thesis
Nomad treated Amazon's lower prices, free shipping, broad selection, and later Prime as investments in a customer relationship. The partners accepted lower near-term reported profit because they believed the destination contained much greater volume. Amazon's 2005 annual report independently describes lower prices, free shipping, and Prime while making customer experience central to the strategy.
That evidence supports the contemporary thesis without making it a complete explanation of the later company. Amazon's current SEC filing identifies AWS as a separate segment and describes third-party seller services, advertising, subscriptions, and cloud computing. Each has different customers, margins, capital requirements, and competitive constraints. Retail traffic and infrastructure may have enabled some later opportunities, but the original price-and-volume loop did not mechanically cause every subsequent source of value.
This is why destination analysis needs falsifiers. The method asks what a mature organization could become, how long the runway might last, and which unit economics would support it. It should also specify what would disprove the path: weaker retention, rising fulfillment cost, poor returns on incremental capital, supplier capture, regulation, new competition, or a starting valuation that already assumes the destination.
Concentration Did Not Remove Risk
Sleep and Zakaria sometimes resisted selling after a share-price rise because their estimate of the business destination had not been reached. That choice helped when a company continued to reinvest successfully. It could also make an attractive story hard to abandon. A distant outcome is less observable than next year's cash flow, management can change, and the price paid can absorb much of the business success.
Nomad's final letter reports cumulative performance of 921.1% from inception through 2013 before performance fees, against 116.9% for the MSCI World Index. The corresponding annualized figures were 20.8% before performance fees, 18.4% after performance fees, and 6.5% for the index. One dollar became $10.21 before the performance fee versus $2.17 in the index.
The boundaries are material. The table was labelled unaudited when published. A footnote says Phoenix produced the figures and that Ernst & Young audited the partnership through 2011, followed by Grant Thornton, but the audit reports are not reproduced. Investor net results varied with subscription date because the hurdle and performance fee were time-dependent. This is a partnership composite before personal taxes and cash flows, jointly attributable to Sleep and Zakaria and dependent on the companies they owned. It is not Sleep's personal return.
The letters also record a 45.3% loss in 2008, compared with a 40.7% fall in the index. That calendar-year result is not a maximum-drawdown calculation, but it demonstrates the financing requirement behind concentration. An investor with a margin call, near-term liability, or redemption need could not assume that destination analysis would supply time.
The Fund and the Portfolio Were Different Systems
Nomad eventually charged a cost-reimbursement management fee of roughly ten basis points and a performance fee above a hurdle. The letters warned that the concentrated strategy was suitable only for capital with a minimum five-year horizon. Partners supplied capital and received accounts; they did not direct daily security selection. The vehicle still had regulators, service providers, fee terms, reporting duties, and changing investors around the portfolio.
The 2021 postamble does not support the tidy claim that Sleep walked away at a peak because enough was enough. The partners say they did not know the December 2013 letter would be the last. They describe regulatory burdens, the strain of explaining actions and inaction to a revolving set of parties, a process that had found a few businesses they did not want to exchange for cigar butts, a desire for independence, and plans to recycle capital socially. A sound investment thesis and an undesirable management organization can coexist.
From Vocabulary to an Operating Test
The transferable work is a sequence. Trace the source of lower unit cost. Determine whether the customer, supplier, employee, or shareholder receives it. Measure customer response. Calculate the cash and assets needed for another unit of growth. Inspect whether incentives protect the distribution rule. Estimate the remaining runway, define failure conditions, and compare the uncertain destination with the price.
Nomad's position sizes, tax position, client patience, hurdle, historical entry prices, and tolerance for a 45% annual loss do not transfer with the vocabulary. Nor does saying "customer first" create purchasing power, logistics density, server capacity, or a funded price reduction. Scale economics shared is useful precisely when it is treated as a claim about observable flows rather than a compliment paid to a successful company.
