Cheapness is a comparison between a market price and a reported or estimated denominator. The hard work begins after the screen: is the denominator a durable earning process, a recoverable asset, or a number that will shrink when the business meets reality?
“Cheap” names a ratio, not a cause
A low price-to-earnings ratio says that the market price is low relative to a stated period's earnings. A low price-to-book ratio compares price with accounting equity. A high free-cash-flow yield compares price with a selected cash-flow measure. Each ratio can be useful for finding candidates, but none identifies why the market is offering the security at that level.
Fama and French's research found that size and book-to-market ratios explain patterns in average stock returns across their sample, and their later work examined how the value premium changes by period and firm size (1995 study; 2006 study). Those are portfolio-level findings about a defined sample and factor construction. They do not imply that every high-book-to-market company is undervalued or that a particular stock will revert.
The denominator can fail in several different ways

Working capital is particularly important. Receivables can rise because sales are growing, because customers are paying later, or because the company has recognized revenue it may not collect. Inventory can be a valuable buffer, obsolete stock, or a claim on cash that will be discounted. A “cash-backed” thesis must specify what cash is available, when, and after which operating and contractual requirements.
Quality signals can narrow a value screen
Piotroski's 2000 study uses historical financial-statement signals to separate stronger and weaker firms within a high book-to-market population (Piotroski's study). The result supports adding information about profitability, leverage, liquidity, and operating efficiency to a value screen. It does not turn the signals into a valuation model or prove that every selected company will outperform.
The same discipline applies to earnings. Cash collection, accruals, gross margin, inventory days, debt maturities, customer concentration, and capital expenditure can test whether the reported denominator is connected to a functioning business. They still cannot establish future demand or eliminate the need for a price and catalyst that provide a margin of safety.
Valeant shows how a cheap narrative can meet financing reality
Valeant Pharmaceuticals' 2015 Form 10-K describes substantial debt, covenant requirements, goodwill and intangible-asset impairment testing, and uncertainty around the forecasts supporting those assets (Valeant's 2015 filing). The filing also records covenant problems after the company failed to deliver its annual report on time.
This is a documented case of why low valuation and reported assets cannot be read separately from debt, reporting assumptions, and cash timing. It does not prove that a particular market price was rational or that every investor who bought the shares ignored the same evidence. The lesson is narrower: a cheap equity claim can sit behind obligations and estimates that change the amount actually available to owners.
Why “cheap by mistake” still needs a path
- The market may be slow to recognize a temporary operational recovery, asset sale, or contract renewal.
- A neglected segment may improve, but only if management can fund the repair and customers remain reachable.
- A catalyst can reveal value, but a forecast without a decision, date, or financing route is not a catalyst.
- Low expectations can reduce the price, but they can also reflect rational compensation for leverage, cyclicality, illiquidity, or governance risk.
- A company can be statistically cheap and still destroy value through new capital, dilution, or an acquisition.
The competing explanations should remain explicit. “Cheap for a reason” is a hypothesis about a durable adverse condition; “cheap by mistake” is a hypothesis about a recoverable condition that the market has misestimated. Neither is established by the ratio that generated the question.
How to investigate a cheap security
- Define the denominator and recalculate it across a cycle, separating recurring operations from one-time gains and losses.
- Trace cash from customers through working capital, taxes, maintenance, interest, leases, and required debt repayment.
- Test asset values against saleability, replacement cost, impairment risk, and the time and money required to monetize them.
- Map the competitive and regulatory condition that caused the discount and identify what evidence would show improvement.
- Specify the catalyst, decision-maker, timing, and financing path; if no one can change the condition, cheapness may persist.
- Compare the downside if the market is right with the return if the recovery occurs, including dilution and opportunity cost.
Deep value analysis is not a search for a magical multiple. It is an attempt to connect price with the condition of the business that produces the denominator, while keeping the market's adverse explanation and the analyst's recovery explanation in competition. The result may be a bargain, a risky asset, or an unresolved question; the screen cannot decide which one.
